Both. I always try to kill overhead lights for Ravenloft, and have it just barely bright enough that no one complains.
Music, too. I think instrumental works best unless you have a specific song queued up for a specific event. I've used Alice Cooper's 'This House Is Haunted' to great effect.

None, but as a player I think I would find that scenario very disappointing. Even with magical manipulation, the trauma leaving no traces whatsoever seems more unreal than the existence of magic. Honestly, putting the monster down is only a tiny part of the story. Dealing with the various consequences of the monster's actions leaves a whole slew of potential stories. I could see an entire campaign, or at least a large portion of one, growing out of this.

I think it's fairly easy to determine when Modify Memory provokes a DP check. It is, essentially, a firm of lying. The rules already provide guidelines for when lying triggers a check, and I think that's a good yardstick.
